Unfortunately, some of the cases place insufficient importance upon future services in classifying unvested options. For instance, in Goodwyne v. Goodwyne, 639 So. 2d 1210 (La. Ct. App. 1994), the court held that unvested options were entirely consideration for past services. This holding ignored the undisputed fact that the options vested only after future employment. This requirement was not sufficient to make the options entirely separate property, but surely the future services requirement should have resulted in at least some separate interest. Likewise, in In re Isaacs, 260 Ill. App. 3d 423, 632 N. E.2d 228 (1994), where the wife acquired stock options as compensation for the decline in value of certain marital stock, the court quite properly held that a strong marital interest existed. But given that the options vested only after future employment, should there not have been a partial separate interest as well Future decisions should continue to recognize the possibility of a partial marital interest in unvested stock, but where the terms of the option require continued postdivorce employment, there should be a partial separate interest as well. The standard formula set forth at the beginning of this section, as modified by cases such as Hug and Short, is a good method for allocating this sort of option fairly between the marital and separate estates. Highly Unvested Stock Options In In re Miller, 915 P.2d 1314 (Colo. 1996), the court drew a distinction between stock options which are owned subject to future restrictions and stock options which are never truly owned. An option would fall into the first category if it gave the employee a legally enforceable right to purchase the stock at the option price, but allowed exercise of that right only if certain conditions (e. g. continued employment for a period of time) were met. An option would fall into the second class if it gave the employee no enforceable rights at all, such as an option which the employer could revoke at will. The court indicated that the first type of option could be partly or completely marital property, but that the second type of option was an unenforceable expectancy. No other case has ever attempted to draw any distinction between different types of unvested pensions, and Millers dicta on this point was not well-reasoned. The purpose of equitable distribution is to allocate fairly between the parties all property which is a fruit of marital efforts. Whether the employer has an unconditional right to terminate a stock option plan has no effect upon this purpose. If the employee spouse never exercises an option, then there are no fruits to be divided, and the nonowning spouse should therefore receive nothing. But if the option actually is exercised, and if the option actually was at least partly compensation for marital efforts, then there should be a marital interest in the resulting profits. The mere fact that the option might not have been exercised, or even that it was highly likely that the option would not be exercised, is irrelevant. If the option ever actually was exercised, the profits should be divided between the parties. Miller can usefully be contrasted with a Louisiana case, Goodwyne v. Goodwyne, 639 So. 2d 1210 (La. Ct. App. 1994). On the date of classification in Goodwyne, the husband owned no stock options. After the date of classification, the husband was awarded options in compensation for past efforts. The court had little trouble holding that these options were community property. Goodwyne is a more extreme case than the situation anticipated by Miller, for in that situation the employee did own an option (although a highly unvested option) at the time of divorce. In Goodwyne, the husband owned no option at all on the date of divorce, and yet the court still held that there was a marital interest in options awarded thereafter as compensation for marital efforts. Goodwyne is correct, and the dicta in Miller is wrong. No one should be forced to pay actual present dollars for any marital interest in a highly unvested marital property stock option, but if the option is actually exercised the profits should be divided between the spouses. This is precisely the same principle used in Colorado, Louisiana, and many other states to divide all types of unvested retirement benefits. Because stock options are similar in many ways to retirement benefits, they may be subject to any special rules of law which normally apply to the classification and division of pensions. See Dietz v. Dietz, 17 Va. App. 203, 436 S. E.2d 463 (1993) (unvested stock options are subject to statute providing that nonowning spouse cannot receive more than 50 of the marital share of any retirement or other deferred compensation benefits) Klingenberg v. Klingenberg, 342 Md. 315, 675 A.2d 551 (1996) (in state which normally accomplishes equitable distribution by means of monetary award, stock options are subject to statute providing that the court may transfer title to deferred compensation benefits between the parties). V. VALUATION AND DIVISION OF OPTIONS In theory, the valuation of stock options is a simple matter of subtracting the option price from the fair market value of the stock involved. See Richardson v. Richardson, 280 Ark. 498, 659 S. W.2d 510 (1983) Green v. Green, 64 Md. App. 122, 494 A.2d 721 (1985). The court may also subtract from the profits any taxes which would be incurred when the options were exercised. Goodwyne v. Goodwyne, 639 So. 2d 1210 (La. Ct. App. 1994) Everett v. Everett, 195 Mich. App. 50, 489 N. W.2d 111 (1992). Such a subtraction is presumably subject to the normal rule that tax consequences must be proven with reasonable certainty. See generally Brett R. Turner, Equitable Distribution of Property 8.10 (2d ed. 1994 Supp. 1996). In practice, the valuation of stock options is much more complicated, because the fair market value is not known until the option is exercised. This uncertainty is similar to the uncertainty which prevails in valuing retirement benefits, where the full terms of any employees benefits will not be known until the actual date of retirement. In the pension context, most states give the trial court discretion to adopt one of two valuation and division methods. If the court uses the immediate offset approach, the pension is valued using the best projections available on the date of the hearing, and the nonowning spouse is awarded cash or other property equal in value to his or her interest. If the court uses the deferred distribution approach, the nonowning spouse is awarded a specific percentage of each benefit payment actually received by the owning spouse. This method avoids a difficult valuation issue, and it ensures that neither party will receive an unjust windfall if the actual facts develop differently than an experts projections. The spouses must continue to deal with one another for many years to come, however, and there is an increased risk of future litigation. See generallyBrett R. Turner, Equitable Distribution of Property 6.11-6.12 (2d ed. 1994 Supp. 1996). The same two general methods apply to the valuation and division of stock options. A majority of the cases make a deferred distribution, ordering the owning spouse to pay the nonowning spouse a certain percentage of any future profit from exercising the option. See In re Hug, 154 Cal. अनुप्रयोग। 3d 780, 201 Cal. Rptr. 676 (1984) In re Isaacs, 260 Ill. App. 3d 423, 632 N. E.2d 228 (1994) In re Moody, 119 Ill. App. 3d 1043, 457 N. E.2d 1023 (1983) (noting specifically that husbands financial and health circumstances made it unlikely that the options would ever be exercised) Green v. Green, 64 Md. App. 122, 494 A.2d 721 (1985) Callahan v. Callahan, 142 N. J. Super. 325, 361 A.2d 561 (Ch. Div. 1976) (ordering the husband to hold the wifes share of the options in constructive trust for her benefit). Most of these cases establish the percentage at the time of divorce, but a few cases hold that the court can reserve jurisdiction to establish the percentage at the time the option is exercised. देखें, उदा। Moody. This difference in approach is similar to the difference between the deferred distribution and reserved jurisdiction methods of dividing retirement benefits. See Turner, supra, 6.11. The division must be based upon profit (value less option price) and not absolute value, of course, as the owning spouse is entitled to credit for any postmarital funds used to exercise the option. A similar but somewhat simpler option is to divide the options themselves between the parties, although some stock option plans prohibit this option by limiting the ownership of options to employees. If the court does not divide the options in kind, it cannot order the owning spouse to exercise the options it can only provide that the profit be allocated in a specific manner. Green v. Green. A minority of cases make an immediate distribution, valuing the option at the current value of the stock minus the option price. See Richardson v. Richardson, 280 Ark. 498, 659 S. W.2d 510 (1983) In re Hoak, 364 N. W.2d 185 (Iowa 1985) (considering options as one factor in dividing marital estate, without making a specific offsetting award) Green v. Green. छठी। PREEMPTIVE STOCK OPTIONS A preemptive stock option gives the owner the right to purchase stock at a certain price, if the present owner attempts to convey his stock to a third party. Preemptive options are commonly contained in certain types of buy-sell agreements, and their purpose is ordinarily to ensure that the stock of a small corporation remains in the hands of a small group of approved owners. Can a preemptive stock option constitute marital property The court held to the contrary in Ross v. Ross, 90 Md. App. 176, 600 A.2d 891 (1992). The present owner of the stock in Ross had no apparent intention to sell his shares, and the court held that the preemptive option was too speculative to be given a reasonable value. Indeed, it was entirely possible that the current owner would never sell his shares. It is possible that a different result might be reached where there is evidence that the present owner will sell his shares in the immediate future, but no reported case has yet considered this situation. VII. OTHER RESTRICTED BENEFITS Stock options are the most common type of non-pension property which employers award as a fringe benefit of employment. Some employers, however, will use tangible assets, bank accounts, and other types of property as a device to attract and retain employees. These other benefits are generally classified by analogy to the stock option cases. Thus, where the employee is given absolute ownership of tangible property a situation similar to the granting of vested stock options the property is generally treated as consideration for prior services. देखें, उदा। In re Rickard, 818 S. W.2d 711 (Mo. Ct. App. 1991) (funds were withdrawn by husband from partnership account) Sclafani v. Sclafani, 178 A. D.2d 830, 577 N. Y.S.2d 711 (1991) (gifts of stock from employer were consideration for past services and were thus marital property) Lawing v. Lawing, 81 N. C. App. 159, 344 S. E.2d 100 (1986) (stock in husbands individual name was purchased with corporate funds) Marshall v. Marshall, 735 S. W.2d 587 (Tex. App. 1987) (partnership property was used to pay husbands individual income taxes community property jurisdiction). A harder situation is presented when the benefits are restricted in some manner. The most common type of restriction provides that an employee must work for the employer for a certain amount of time in order to receive full ownership of the property involved. In Mestayer v. Williams, 569 So. 2d 1102 (La. Ct. App. 1990), a stock plan gave selected key employees a chance to purchase a limited amount of stock for an artificially low price. The stock could not be conveyed or pledged, however, and if the employee left the company during his lifetime before normal retirement age he had to return the stock to the company at the original purchase price. If the employee remained with the company, however, the company would waive the transfer restrictions on 10 of the employees stock each year, so that he would own all of the stock after ten years of employment. A company document clearly stated that the purpose of the plan was to reward employees for staying with the firm: It is intended by management that the Plan, by offering such employees an ownership interest in the Company, will offer incentives in addition to those of current compensation and future pensions which will encourage valuable employees to continue in the service of the Company and its subsidiaries. आईडी। at 1103.The husband in Mestayer made purchases under the plan during the marriage, but he was divorced less than ten years later, before the restrictions had expired upon all of the stock. The trial court held that the incentive plan constituted compensation to the employee, just like a pension, insurance package, or other fringe benefit. Accordingly, it was entirely community property. The Louisiana Court of Appeal affirmed the trial courts decision. The court found the case before it to be clearly distinguishable from those situations presenting deferred disbursement or delay in vesting of rights. आईडी। at 1106. While the restrictions upon the stock were substantial, the court held, the existence of the restrictions does not affect ownership. The restrictions merely qualify the privilege of dealing with the stock. आईडी। There was accordingly no difference between the plan at issue and a plan in which the shareholder must offer his stock to the corporation or to other shareholders before he can offer it to a third party. Because the restricted shares at issue were awarded to the husband during the existence of the community, they were entirely community property. आईडी। at 1107 (emphasis added) see also Vollmer v. Vollmer, 187 Mich. App. 688, 468 N. W.2d 236 (1990) (likewise holding that restricted shares received during the marriage were marital property placing no importance whatsoever upon the restrictions). The Mestayer decision ignored the economic reality of the situation. To begin with, the court entirely misconstrued the basic nature of the restrictions involved. The purpose of those restrictions was to deny the employee effective ownership of the stock until the designated time for waiver arrived. The restrictions filled this purpose well, preventing any transfer, conveyance, or pledging of the stock while the restrictions applied. The first-purchase restrictions referred to by the court are entirely different, because they limit only the right to convey the stock to certain people and not the right to convey the stock at all. Unless the husband had dividend or voting rights (a fact not stated in the courts opinion), he received absolutely no substantial benefit from the stock while it was restricted. He owned it in theory, but it gave him absolutely no real economic benefit. A better approach to the classification of restricted benefits is to look at the economic substance of the transaction. In In re Joiner, 766 S. W.2d 263 (Tex. App. 1988), the court faced an incentive plan similar to the plan in Mestayer. On his fifth anniversary with his employer, the husband received a substantial interest in a profit-sharing plan. If he should leave the company, however, he would not receive the entire interest. Instead, he would receive only the amount which had vested. The benefits vested at a rate of 20 per year, beginning on the employees sixth anniversary. The parties in Joiner were married after the sixth year of the husbands employment, and they remained married throughout the plans duration. The court had little trouble holding that 80 of the entire plan was community property, even though the husbands interest had been acquired in an unvested sense before the marriage. Thus, the court held that the benefits were acquired gradually as the restrictions lapsed and not all at once when nominal legal title was obtained. Likewise, in ONeal v. ONeal, 55 Ark. App. 57, 929 S. W.2d 725 (1996), the husband accepted new employment after the parties separation. As an incentive to accept this position, the husbands new employer gave him 35,000. If the husband should leave the employer with less than four years of service, however, he would be required to pay back 25 of the 35,000 for each year of service less than four. The court perceptively realized that this benefit was in substance a loan, 25 of which was forgiven for each year of service. The funds were therefore acquired after the marriage, as consideration for future services. ONeal showed a commendable willingness to look at the economic reality of the situation rather than at the nominal fact of title ownership. Where the restriction involves something other than future services, the court must determine how much real burden the restriction places upon the employee. Where the restriction is minimal, the benefit is effectively vested and is therefore compensation for prior services. For instance, in Guinn v. Guinn, 35 Ark. App. 199, 816 S. W.2d 629 (1991), the husbands employer gave him a major needs account which he could use after the marriage to pay for real estate, automobiles, or further education. The restriction on use did not significantly reduce the value of the benefit, since almost everyone purchases a home or a car or pursues education at some point. The funds in the account were therefore acquired when they were added to the account and not when they were withdrawn from it. आठवीं। PERCENTAGE DIVISION Can the court award the nonowning spouse a smaller share of the marital interest in stock options than in other divisible property In Callahan v. Callahan, 142 N. J. Super. 325, 361 A.2d 561 (Ch. Div. 1976), the court expressly awarded the wife only a 25 interest, which it noted was less than her percentage of other assets. The court specifically cited, first, the fact that the husband bore the risk that the stock options would have no value, and, second, the fact that the price of the stock might increase in value after the divorce because of the husbands postmarital efforts. On the first point, it is hard to see why the husband bore any degree of unfair risk. When options are divided on a deferred basis, as the options in Callahan essentially were, the nonowner receives only a set fraction of what the owner receives. The risk of loss is thus divided fairly between the parties. It would seem that a reduced division on account of risk should be made only when the court makes an immediate division of the present value of the options with an award of money or other property. On the second point, the courts logic makes sense. It could be argued, however, that the husbands post-marital efforts are already considered when the court computes the marital share under the standard formula discussed above for classifying unvested stock options. The retirement benefit cases are deeply divided as to whether the marital interest attaches to postdivorce increases caused by the owning spouses efforts, and there is no reason why the same split might not carry over into the stock option cases. At present, however, Callahan is the only case which addresses the issue. On the whole, the reported case law addressing stock options is well-reasoned. The hardest issues are those involving unvested options, and the courts have generally been sensitive to the need to allocate such options fairly between the marital and separate estates. Isolated decisions overstate the separate interest by refusing to divide such options or overstate the marital interest by attaching insufficient weight to vesting requirements. The great majority of decisions, however, have resolved the issues in a fair and consistent manner. The wide range of disparity between different option programs limits the degree of uniformity which one can expect as regards the final result of the cases, but the reasoning of the decisions is clear, and they can generally be applied to new fact situations without undue difficulty. This state of affairs is much better than the state which prevails in other problem areas of property division law. Fringe benefit developments: stock options and qualified transportation fringes. The Internal Revenue Service has been busy in recent weeks issuing guidance on several fringe benefit projects that were included in its 2000 Priority Guidance Plan. Included in the latest releases are Notice 2001-14, addressing the employment taxation of Incentive Stock Options (ISOs) and Employee Stock Purchase Plan (ESPP) options Announcement 2001-7, postponing the earlier announcement requiring the segregated reporting of non-qualified stock option income on Forms W-2 and final regulations pertaining to qualified transportation fringe benefits. This article reviews these important developments. Withholding on ISO and ESPP Option Income After setting up dozens of proposed employment tax assessments and spending almost two years in the U. S. Court of Federal Claims defending a challenge to one such assessment in Micron Technology, Inc. v. United States, the Internal Revenue Service in mid-January issued Notice 2001-14,(1) which provides employment tax relief to employers with ISO plans and ESPPs. This Notice should allow taxpayers under audit and in Appeals on the issue of the proper employment taxation of ISOs and ESPPs to close out those cases on the basis of a full concession by the IRS. Those taxpayers who have been withholding employment taxes on ISOs and ESPP options should be entitled to refunds of the taxes paid for any open years. ISOs and options granted under ESPPs do not generate option income to the employee when granted or exercised. Instead, at disposition of the stock received on exercise, compensation income may potentially be triggered. In Rev. Rul. 71-52,(2) the IRS concluded that neither the exercise of the statutory predecessors to ISOs and ESPP options, nor the disposition of the stock received on exercise of such options, resulted in wages subject to federal income tax withholding, FICA taxes, or FUTA taxes. The IRS in its private letter rulings applied the conclusions of Rev. Rul. 71-52 to ESPPs. And, consequently, taxpayers relied on Rev. Rul. 71-52 in concluding that employment taxes were not required to be withheld or paid in connection with the exercise of ISOs and ESPP options, or the disposition of the stock received on exercise of such options. In Notice 87-49,(3) the IRS announced that it was reconsidering Rev. Rul. 71-52, but averred that it would apply Rev. Rul 71-52 to ISOs until further notice. Notice 87-49 was issued to address an issue in the proposed ISO regulations and had nothing to do with ESPPs. Nonetheless, the IRS subsequently reasoned that ESPPs might be treated differently from ISOs. The first the public heard of this distinction was in Private Letter Ruling 9243026 (June 24, 1992), in which the IRS concluded that FICA and FUTA taxes applied at the time of the ESPP option exercise to the difference between the fair market value of the stock and the exercise price and, further, that federal income tax withholding applied to the income on disqualifying disposition. After PLR 9243026, the IRS focused in its employment tax audits on the employment tax treatment of ESPPs. Dozens of taxpayers received proposed assessments during such audits. The proposed assessments impose FICA taxes on the exercise of ESPP options and federal income tax withholding on disqualifying disposition of ESPP stock. Beginning in 1997, the IRS also audited ISO plans using the Tax Courts opinion in Sun Microsystems v. Commissioner(4) as ammunition. Sun Microsystems held that disqualifying disposition income qualified as wages for purposes of the research credit. One taxpayer, Micron Technology, Inc. challenged the IRSs position in the U. S. Court of Federal Claims. The other cases generally have been held in suspension at the audit or Appeals level pending the outcome of the Micron litigation. Notice 2001-14 announces the end of this controversy -- at least for the back years and for the future through January 1, 2003. Specifically, with respect to ISOs and ESPP options exercised on or after publication of the notice and before January 1, 2003, the IRS will not assess FICA or FUTA taxes on exercise or require income tax withholding at disqualifying disposition. For exercises occurring before publication of Notice 2001-14, the employer may choose to apply this relief. Thus, Notice 2001-14 should permit taxpayers to resolve all ongoing audit and administrative appeals activity on this issue on the basis of a full concession by the government. In addition, the IRS will honor otherwise allowable claims for refund of any FICA or FUTA taxes paid. Employers who have been withholding and paying FICA and FUTA taxes in connection with ISOs and ESPPs should file refund claims covering both the employee and employer shares of FICA taxes for all open years. The statute of limitations for claims with respect to FICA taxes and federal income tax withholding for 1997 expires April 15, 2001, unless it has otherwise been extended. Taxpayers should take care to file those claims on time and follow the special procedures in Treas. रेग। sections 31.6402(a)-2(a)(2) in order to obtain a refund of the employee share of FICA taxes, as well as the employer share. In addition to resolving the controversy for back years (and the future through January 1, 2003), Notice 2001-14 declares Rev. Rul. 71-52 obsolete. The Notice concedes that the IRS administrative guidance on the issue has been unclear. The IRS anticipates issuing clarifying guidance by January 1, 2003, that will on a prospective basis require that FICA and FUTA taxes be withheld and paid on exercise of ISOs and ESPP options. The Notice also states that the IRS is considering treating amounts realized upon disposition of ISO and ESPP stock as not subject to income tax withholding. Employers should consider commenting on the anticipated guidance because there is a serious question whether IRS guidance requiring the imposition of FICA taxes on exercise of ISOs and ESPP options would be statutoriy authorized. As taxpayers have been arguing at the audit and appeals levels, and as Micron has been arguing in court, at exercise of these options, there is no income. The courts have agreed with employers that FICA taxes cannot be imposed where there is no income.(5) Since there is no income at exercise, the holding of the cases is that there cannot be FICA and FUTA taxes. With respect to dispositions of ISO and ESPP stock, there are issues of administrative feasibility associated with federal income tax withholding, as the IRS recognizes in Notice 2001-14. Moreover, there are statutory obstacles to the income tax withholding because the employer does not make a payment at the time of the employees disposition of the stock. It is the employee that has control over the disposition of the stock and, consequently, the payment of the compensation. There may be a unique opportunity to convince the Treasury Department that the IRS cannot and should not require the imposition of FICA and FUTA taxes at exercise or the withholding of income taxes at disposition. Segregated Reporting of Nonqualified Stock Option Income on Form W-2 On November 15, 2000, the IRS issued Announcement 2000-97,(6) requiring segregated reporting of nonqualified stock option income on Form W-2 beginning with calendar year 2001.(7) This requirement to report nonqualified stock option income on a segregated basis applies in addition to the longstanding requirement that such income must be included in the total wages reported in Box 1 of the Form W-2. Although the Treasury Department has declined to explain its reasons for requiring this new information reporting, taxpayers have expressed concern that the data might be used to support proposals to change the taxation of stock option income. Bills have been proposed in the past, for example, to mandate that stock options be subject to identical tax and accounting treatment. Moreover, if this Form W-2 reporting requirement were extended to ISOs and ESPPs, it might be used to collect data on the potential revenue gain from imposing FICA taxes on the exercise of these options. Numerous representatives from the payroll reporting community immediately pointed out in comments to the Commissioner that the new reporting requirement: (a) has no statutory or regulatory support (b) will impose substantial administrative costs on employers and payroll service providers and (c) was issued without sufficient time for the payroll reporting community to comment on the requirement. In response to these concerns, on December 20, 2000, the IRS issued Announcement 2001-7,(8) making the segregated reporting of nonqualified stock option income optional for the 2001 Forms W-2. Notwithstanding the optional nature of the segregated reporting of nonqualified stock option income for 2001, concern that the requirement lacks statutory or regulatory support remains, because the IRS has decided to make the reporting mandatory for 2002. All of the information currently collected on Form W-2 is issued under the authority of either statutory provisions or U. S. Treasury regulations, including section 6051 of the Internal Revenue Code, which requires every employer to issue annual written statements to (and about) each of its employees, and numerous regulations thereunder governing the form, manner and extent of the data that will be required on such annual statements. The absence of statutory or regulatory support for Announcement 2000-97s mandate to require reporting of nonqualified stock option income in an additional box on Form W-2 will place all employers in a very difficult reporting position, if the requirement is not rescinded. If an employer refuses to report and is later deemed by the IRS on audit to have issued incorrect information returns by not complying with Announcement 2000-97, the employer may be subject to penalties of 50 per form. In addition, the IRS has indicated that the employers tax deduction for compensation attributable to the nonqualified stock option income will be denied. Thus, if this reporting proposal is not rescinded before 2002, employers will be left with two choices: (1) complying with what appears to be an unauthorized attempt to collect data on Form W-2 or (2) refusing to comply with the Announcement and facing the potential future information reporting penalties and the possible loss of compensation deductions. An opportunity exists, however, for taxpayers and the information reporting community to convince the Treasury Department that segregated reporting of stock option income is an additional burden that should not be imposed. Qualified Transportation Fringe Benefits The final regulations under section 132(f) of the Code essentially adopt the guidance set forth in the proposed regulations and retain the same question-and-answer format of the earlier guidance.(9) Generally applicable for taxable years beginning after December 31, 2001, the final regulations did make several significant changes worth highlighting, because they will affect how employers administer their qualified transportation fringe benefit plans. Advance Distribution of Transit Passes. Treas. रेग। sections 1.132-9, QA-9 (QA-), which explains how to calculate the monthly limitation on the excludability of qualified transportation fringes, has been expanded to permit the distribution of transit passes up to 12 months in advance, subject to the applicable monthly limitation and the following rules (which include an astounding exemption from employment taxes in certain situations).(10) First, if the transit passes are distributed for a period of no more than three months and the employee is net scheduled to terminate employment before the beginning of the last month in the period, but does in fact terminate, the value of the transit passes provided for months beginning after the date of termination may be excluded from wages for employment tax purposes (FICA, FUTA, and income tax withholding), but must be included in the employees gross income for reporting purposes.(11) In contrast, if at the time the three months worth of transit passes are distributed in advance, the employee is scheduled to terminate before the beginning of the last month and does in fact terminate, the value of the transit passes for months beginning after the date of termination must be subjected to employment taxes.(12) Finally, if the transit passes are distributed in advance for more than three months, the value of any passes provided for months during which the employee is not employed by the employer must be included in wages for employment tax purposes, regardless of whether there was an established date of termination of employment at the time of the advance distribution.(13) Thus, unless the employer has the procedural capability to trigger employment taxation of transit passes retained by employees for any months following an unscheduled termination, it should not distribute transit passes more than three months in advance. Timing of Salary Reduction Elections. The final regulations are more generous in their interpretation of the timing of a salary reduction election than the proposed regulations. In Example 2 of QA-14(e) of the proposed regulations, the employee elected on February 27 to reduce his compensation payable on March 1 by 195 in exchange for a mass transit voucher (based on an applicable monthly limit of 65) to be provided in March (for the first calendar quarter of the year). The employee had been hired in January of that year. The example in the proposed regulations concludes that 130 of the value of the transit pass must be included in the employees wages, because the compensation reduction election failed to relate to qualified transportation fringes to be provided for a future period to the extent the election relates to 65 worth of transit passes for each of January and February of the year. In the final regulations, the employee making an election on February 27 under the same fact pattern is not taxed on the value of the transit pass for February, even though the election was made on the next to last day of that month. According to Example 2 of QA-14(e), the 65 for February is not taxable because the election was for a future period that includes at least one day in February. Thus, the IRS (by permitting employees to make salary reduction elections one day before a scheduled payment of compensation) has created, without explanation, a rule for qualified transportation fringe benefit plans that is far more liberal than the rules for salary reduction elections and bonus deferral elections in any other contexts, which require elections to be made in the calendar year before the services are performed for which the compensation will be paid. Substantiation of Expenses. In the case of cash reimbursements, the employer must implement reasonable procedures for ensuring that an amount equal to the reimbursement was incurred for qualified transportation expenses. The final regulations provide that when employee certification is a reasonable cash reimbursement procedure (e. g. when receipts are not provided in the ordinary course of business), the certification cannot occur in advance of the expense. Thus, employees will no longer be permitted to present an unused transit pass at the beginning of the month and certify to the employer that it will be used during the month for commuting.(14) In addition, the employee is no longer specifically required to certify that he or she actually used the transit pass (as opposed to letting a friend or family member use the pass), even though that requirement had appeared in the proposed regulations.(15) In addition, in contrast to the proposed regulations, the final regulations adopt a time limitation -- albeit a generous one -- for requesting a cash reimbursement. Q A-16(c) provides that an expense substantiated within 180 days after being incurred will be treated as having been substantiated within a reasonable period of time. Like the accountable plan rules of section 62(c) of the Code, the reimbursement may be made in a subsequent calendar year provided the expense is substantiated within a reasonable period of time, not exceeding 180 days. Limitation on Cash Reimbursements of Transit Passes. In the case of transit benefits, an employer cannot treat a cash reimbursement as a qualified transportation benefit, if a voucher or similar item exchangeable only for a transit pass is readily available for direct distribution by the employer to its employees. A voucher or similar item is readily available if an employer can obtain it from a voucher provider without incurring significant administrative costs and on terms no less favorable than those offered to individual employees.(16) The proposed regulations had adopted a one-percent safe harbor test as a means of determining whether there were significant administrative costs. Even though many commentators, representing both employers and transit operators, vigorously urged the IRS to revise this test, the agency has retained it with certain clarifications. First, as proposed in the earlier regulations, administrative costs relate only to fees paid to fare media providers. Administrative costs are treated as significant if the average monthly administrative costs incurred by the employer for the voucher (disregarding delivery charges imposed by the fare media provider to the extent not in excess of 15 per order) are more than one percent of the average monthly value of the vouchers for a system.(17) Only voucher provider fees may be considered in determining availability therefore, the employers internal administrative costs are not included in the determination. As explained by the Preamble to the final regulations, the test considering only voucher provider fees is a comparatively simple bright line test, whereas a test that depends on the employers internal administrative cost would necessarily be complex.(18) Because only voucher provider fees will be considered in determining availability, the IRS has delayed the application of the one-percent test to years beginning after December 31, 2003.(19) The IRS did address employers concerns that other nonfinancial restrictions should be considered when determining whether vouchers are readily available. These would include restrictions imposed by voucher providers (other than fare media charges) that effectively prevent the employer from obtaining vouchers appropriate for distribution to employees. For example, vouchers would not be readily available if they were not available for purchase at reasonable intervals or were not provided within a reasonable period after being purchase. Likewise, if a voucher provider does not provide vouchers in reasonably appropriate quantities or in reasonably appropriate denominations, they may not be readily available.(20) Parking. The final regulations confirm that qualified parking does not include any reimbursement for parking that would otherwise be excludable under section 62(c) of the Code as an amount paid under an accountable plan or as in-kind parking that would be excludable as a working condition fringe under section 132(d) of the Code. In explaining the application of those exclusions, the Preamble helpfully points out that the determination of their application depends on deductibility under section 162(a) of the Code and, moreover, that Rev. Rul. 99-7(21) addresses the circumstances under which daily transportation expenses, including parking, incurred by a taxpayer in going between home and a temporary work location are deductible under section 162(a).(22) The Treasury Department has not issued its Priority Guidance Plan for 2001. This procedure for releasing, at the beginning of each year, a list of specifically identified areas in which regulations and other administrative guidance should be issued was developed during the first Clinton Administration. Therefore, if a Priority Guidance Plan is even released for 2001, it will be interesting to see which fringe benefit projects the Bush Administration has identified as worthy of the allocation of Treasury and IRS resources. Rul. 99-7 changed the definition of temporary work location to import the one-year rule from section 162(a) of the Code, resulting in a standard more confusing to apply than the previous standard that a temporary work location was any location at which the taxpayer performed services on an irregular or short-term basis, such as a matter of days or weeks.
